The U.S. Airlines industry has gone through several ups and downs in the past five years. Major negative influences on the industry included skyrocketing oil prices since 2005, economic recession in the U.S. since 2008, global economic downturn in 2009 and the "swine flu" outbreak.<br />
<br />
The airlines industry is cyclical and sensitive to a number of key drivers, the most prominent of which is the world price of crude oil. Since the beginning of 2009, prices of crude oil have been half of what they had been the year before, creating some relief for airlines. However, some industry operators hedged their fuel contracts at higher rates and are still paying the price.<br />
<br />
Many of the top airlines in the industry have responded by reducing services and aircraft fleet sizes, introducing new fees and higher fuel surcharges and reducing the number of people employed. Even with the price of fuel cut by half in 2009, these measures are expected to remain in place during the year. This is mainly due to a sharp decline in demand for travel, which can be as damaging for operators as high costs.<br />
<br />
The airlines industry will be spending the next five years playing catch-up after suffering under the recession in 2009. Industry drivers all point to a slow recovery during 2010 and faster growth in the next four years. Additional fees and charges will continue to be the main method to offset oil price volatility. Hedging strategies are another profit protection tool and will be more extensively undertaken than in the past, despite the large drop in oil prices.<br />
<br />
The volatility of oil has brought the benefits of successful risk management strategies such as hedging to the forefront of airline executives' minds. Air fares are expected to increase in 2010 with slightly higher passenger numbers. Confidence on both the consumer and business sides are expected to be up during the year, supporting demand for air travel. Fuel prices will remain subdued in 2010, giving the industry a breather after years of losses.<br />
<br />
We also expect an increase in merger and acquisition activity in response to the challenges facing the industry. During 2009, operating conditions will remain tough and some companies will need rescuing from bad debts, large losses or similar items. Low-cost airlines are expected to weather the storm in 2009 with most tailwinds, as consumers will keep turning towards cheaper options. This will put them in a favorable position in 2010 and may make them purchase some smaller regional operators.<br />
<br />
<strong>OPPORTUNITIES</strong><br />
<br />
Though almost all carriers are expected to post negative earnings in 2009, we favor <strong>Southwest Airlines </strong>(<a href="http://www.zacks.com/stock/quote/luv">LUV</a>), as it is the most successful low cost carrier in the U.S. Southwest has maintained continued profitability for the last 30 years -- even during periods of industry downturns -- mainly due to its strong fuel hedging strategies. Low-cost airlines are expected to get a higher share of revenue in the future, which will see structural changes in the industry and consolidation as a result of competitive pressures.<br />
<br />
Another carrier, <strong>JetBlue Airways Corporation</strong> (<a href="http://www.zacks.com/stock/quote/jblu">JBLU</a>), is projected to fare better than the average major player during the 2009 recession due to the competitive nature of the product and an increase in demand for low-cost services. The company has been able to increase its revenues ahead of the industry average for the past four years. Though JetBlue recorded losses in 2008, it is trying to sustain its profitability by downsizing its workforce and canceling routes.<br />
<br />
<strong>WEAKNESSES<br />
</strong><br />
As a means of recovering lost revenues, some airlines have been increasingly using higher fees. Additional charges have focused on forcing passengers to pay more to check in additional baggage, which can cost up to $50 each way. This has led to a lack of pricing transparency in the industry. <strong>United Airlines</strong> (<a href="http://www.zacks.com/stock/quote/uaua">UAUA</a>), <strong>Delta Airlines </strong>(<a href="http://www.zacks.com/stock/quote/dal">DAL</a>) and <strong>American Airlines</strong> (<a href="http://www.zacks.com/stock/quote/amr">AMR</a>) are some of the airlines whose reputation has suffered due to this. Moreover, volatility in oil prices in times of falling demand has taken a toll on these air carriers.<br />

<p align="left"><strong>Harley Fails to Meet Estimates</strong></p>
<p align="left"><strong>Harley-Davidson </strong>(<a href="void(0)">HOG</a>) disappointed in its third quarter results, posting a net income of $26.5 million or 11 cents per share compared to the Zacks Consensus Estimate of 22 cents per share. Compared to the year-ago quarter, net income tumbled 84% from $166.5 million and earnings per share collapsed 84.5% from 71 cents. The company addressed lower motorcycle shipments and the effects of the economy on retail and wholesale loan performance at Harley-Davidson Financial Services for the decline in earnings.</p>
<p align="left">Total revenue during the quarter fell 21% to $1.12 billion. Revenue from Harley-Davidson motorcycles (which includes brands such as Harley-Davidson, Buell and MV Agusta) decreased 22% to $803.3 million. The company shipped 54,236 motorcycles to dealers and distributors worldwide, down 27% from the year-ago quarter. However, the shipment was in line with the guidance of 52,000 to 57,000 units.</p>
<p align="left"><strong>FAA Indicts US Airways</strong></p>
<p align="left">The Federal Aviation Administration (FAA) on Wednesday accused <strong>US Airways </strong>(<a href="void(0)">LCC</a>) for operating eight airplanes last year without conducting the mandatory safety checks.</p>
<p align="left">The FAA has proposed a penalty of $5.4 million against US Airways. FAA documents allege that US Airways sanctioned 1,647 flights in violation of mandatory safety checks. The flights were operated from Oct. 2008 to Jan. 2009 and were out of compliance of flouted airworthiness directives (ADs) and its maintenance program. After being charged, the management said that the specific regulations were broken when it was integrating new maintenance systems following its merger with America West and has since worked with the FAA to fix the problems.</p>
<p align="left">The air carrier has been allowed a grace period of 30 days to justify itself. Though the management is trying to work out a resolution with the FAA, it is quite unusual for the fines to be reduced.</p>
<p align="left">Peer <strong>United Airlines </strong>(<a href="void(0)">UAUA</a>) has also been charged a sum of $3.8 million by the FAA on the same day for maintenance violations on a single aircraft.</p>
<p align="left">Last year, FAA had charged <strong>Southwest Airlines </strong>(<a href="void(0)">LUV</a>) with $10.2 million for flying planes without performing required safety inspections. Also, <strong>American Airlines </strong>(<a href="void(0)">AMR</a>) was charged $7.1 million for disregarding maintenance on two of its planes.</p>

<strong>Southwest Airlines</strong> (<a href="http://www.zacks.com/stock/quote/luv">LUV</a>) reported an operating income of 3 cents per share, ahead of the Zacks Consensus Estimate of 2 cents per share. This was lower than the profit of 9 cents per share in the prior-year quarter.<br />
<br />
Passenger revenues decreased 7.8% to $2.6 billion from $2.8 billion in the prior-year period. Cargo &#38; Freight revenue decreased 24.3% y-o-y to $28.0 million, primarily due to fewer shipments as a result of the ongoing worldwide recession. Other revenue increased 1.1% y-o-y to $88.0 million. Fall-off in business travel because of the recession negatively affected the revenues.<br />
<br />
Total operating expenses decreased 5.7% year-over-year, mainly due to lower energy prices. The quarter&#8217;s operating expenses included $27 million of early out program launched during the previous quarter.<br />
<br />
Southwest&#8217;s revenue passenger miles (RPMs) increased 4.7% y-o-y to 19.7 billion miles from 18.8 billion miles in the prior-year quarter. Capacity (available seat miles or ASMs) decreased 5.8% y-o-y to 24.8 billion miles from 26.3 billion in the year-earlier quarter. Load factor was 79.6% versus 71.6% last year.<br />
<br />
During the quarter, Southwest borrowed $124 million under a new term loan agreement secured by five Boeing 737-700 aircrafts. It also replaced its previous $600 million unsecured revolving credit facility with a new $600 million unsecured revolving credit facility that will expire in October 2012.<br />
<br />
For the fourth quarter, management intends to reduce year-over-year capacity by 8%. It also anticipates cost pressures to continue and therefore expects fourth quarter unit costs, excluding fuel and special items, to exceed the reported quarter levels. <br />
<br />
Southwest Airlines is focused on boosting revenue through various initiatives. The company recently implemented a pet fee, an unaccompanied minor fee and an increase in the third checked bag fee. Additional revenue opportunities include an enhanced Rapid Rewards program, improved functionality of its site southwest.com and several international code share agreements.<br />
<br />

<p align="left"><strong>Southwest September Traffic Spikes</strong></p>
<p align="left"><strong>Southwest Airlines </strong>(<a href="void(0)">LUV</a>) announced its preliminary mainline traffic results for September. The company reported an 8.8% surge in traffic to 5.8 billion revenue passenger miles from 5.3 billion revenue passenger miles a year ago.</p>
<p align="left">Load factor, or the percentage of available seats filled with passengers, in September rose to 74.7% from 63.4% in the prior-year period. Available seat miles, or capacity, fell 7.8% to 7.7 billion from 8.4 billion in the year-ago period. The airline plans to reduce 2009 available seat miles in the 5&#8211;6% range versus last year.</p>
<p align="left">Year-to-date revenue passenger miles rose 0.1% to 56.3 billion, while available seat miles fell 4.3% to 74.5 billion and load factor rose 330 basis points to 75.6%.</p>
<p align="left">September&#8217;s traffic gain was the third consecutive increase for Southwest, putting traffic up nearly 5% for the third quarter.</p>
<p align="left">Amid weak demand for business travel, Southwest continues to stimulate traffic with more discounted and promotional fares. Unless demand rebounds significantly, third quarter 2009 unit revenue is expected to decline year-over-year more than the second quarter decline of 6%.</p>
<p align="left">Based on weak travel demand and fuel price volatility, management doesn&#8217;t expect very profitable third quarter results.</p>
<p align="left">On August 14, Southwest lost its bid to acquire <strong>Frontier Airlines Holdings</strong> (<a href="void(0)">FRNT</a>) to <strong>Republic Airways Holdings </strong>(<a href="void(0)">RJET</a>).</p>
<p align="left">Peer <strong>Continental Airlines </strong>(<a href="void(0)">CAL</a>) reported last week that its total traffic jumped 7% to $6.9 billion in September. This was its first increase in traffic in more than a year with capacity rising modestly. Early during the week, <strong>United Airlines </strong>(<a href="void(0)">UAUA</a>) said its traffic in September fell by 1.1%, weighed by a decline in North American travel.</p>

<strong>Southwest Airlines</strong> (<a href="http://www.zacks.com/stock/quote/luv">LUV</a>) yesterday announced discounted fares for winter travel. The discounts were offered in order to increase travel to make up for the lost revenue due to the recession. <br />
 <br />
Southwest has been hit hard by slowing demand due to the recession and volatile fuel prices. As a part of its cost-cutting initiatives, the company has cut its capacity along with downsizing employees.<br />
 <br />
The air carrier is scrambling to fill its seats this winter by offering big fare discounts. The discounted fares will be offered on travel any day except Fridays and Sundays from Oct. 13 through Feb. 11. The company also said that travel to some destinations would start at $59 each way however seats for such offer are limited.<br />
 <br />
However, the sale prices are higher than they were for other recent Southwest promotions and up to 50% higher than during a big fare sale this summer. The airline is increasing fares to make up for the downturn in business travel and the revenue it leaves behind by not charging baggage fees.<br />
 <br />
Though the fall in the number of passengers flying business and first class is showing signs of stability, the company does not expect revenues to improve at least until the end of 2009.<br />
 <br />
During July the airline reported second quarter operating profit of 8 cents per share, down from 16 cents per share in the prior-year quarter. Demand for business travel remains weak, management continues to stimulate traffic with more discounted and promotional fares. Southwest Airlines</strong> (<a href="http://www.zacks.com/stock/quote/LUV">LUV</a>) said on Friday that its August traffic grew 1.5% to 6.7 billion revenue passenger miles (RPM). Load factor increased to 80.2% from 74.6% last year. However, capacity fell 6.1% from the prior-year period to 8.3 billion available seat miles.
<p align="left">In August, Southwest Airlines reported second-quarter profit of $54 million on sales of $2.6 billion. Both revenue and net income declined from the prior year as the carrier was hurt by low demand for business travels. Unless demand rebounds, management sees third-quarter sales shrinking further from second-quarter levels.</p>
<p align="left">Southwest&#8217;s successful business model involves flying multiple short, quick trips into secondary airports of major markets and using only one type of aircraft, the Boeing 737.</p>
<p align="left">In addition to other cost-containment measures undertaken by the company, it has frozen hiring as well as pay for officers and senior management. Recently, Southwest also launched an early-out program in which about 1,400 employees have elected to participate. Though an additional cost of $70 million is being incurred, annual savings in subsequent years from the program should eventually exceed the cost of the program.</p>
<p align="left">As of August, Southwest Airlines operated scheduled service to 67 destinations. In November, General Mitchell International will be added as the 68th service station.</p>

With the recent transportation-themed launches, Claymore seems to be trying to develop a theme around the sector.

Claymore Securities is digging into the battered transportation sector more with plans to launch the first exchange-traded fund focusing on the airlines industry. 
</p>
<p>
Next month, the ETF provider says the Claymore/NYSE Arca Airline ETF should be ready to trade. The announcement comes after Claymore earlier this year launched the Claymore/Delta Global Shipping ETF (NYSE Arca: SEA). 
</p>
<p>
Both ETFs fit within the area of transportation portfolios, of which there are only a handful of ETFs. The biggest is the iShares Dow Jones U.S. Transportation (NYSEArca: IYT). IYT is the only transportation ETF with a significant level of assets. 
</p>
<p>
The first-mover advantage does exist for the airlines ETF (as it did in the case of SEA), since there is no airline-specific ETF in the U.S. 
</p>
<p>
Claymore's SEA has not seen the type of early success that would necessarily promulgate the launch of a second transportation portfolio based on first-mover status. SEA had $10.4 million in assets through Dec. 10. 
</p>
<p>
The other transportation ETF launched this year, the Invesco PowerShares Capital Management Global Progressive Transportation Portfolio (NasdaqGM: PTRP), has about $1.8 million in assets. IYT, on the other hand, has $420 million in assets. 
</p>
<p>
SEA and PTRP are probably more like each other in focusing on Industrials and Energy than either is like the planned global airlines ETF. 
</p>
<p>
What's more, while airlines are the fifth-largest sector weighting in IYT, representing 6.4% of the ETF, that weighting is spread across just four major U.S. airlines: AMR Corp., JetBlue Airways, Southwest Airlines and Continental Airlines. 
</p>
<p>
The Claymore planned ETF is a pure-play passenger airline ETF. It will hold 24 global airline stocks, 70% domestic and 30% international. The top three stocks in each category will be weighted 15% in the case of domestic, and 4.5% in the case of international airlines. That puts the remaining index weights for the 18 other stocks in the ETF at 25% for domestic and 16.5% for international. All holdings must derive at least 50% of their business from passenger airline activity. 
</p>
<p>
With oil reaching new lows, and the major shakeout in the industry already having occurred, there are fewer planes being flown by consolidated carriers, and the price of oil is no longer single-handedly poised to bankrupt carriers. Overall industry projections expect losses in 2009, but much lower than this year's performance for the major airlines. 
</p>
<p>
What all four ETFS have in common is a concentrated portfolio approach. SEA holds just 30 stocks, PTRP has 39 stocks and IYT only has 21 portfolio holdings, compared with the underlying NYSE Arca airline index of 24 stocks. 
</p>
<p>
The proposed ticker symbol and the ETF's expense ratio were not included in the initial filing.
